What exactly is the boot loader in the Arduino?

Curious as to what this is. Is it separate hardware or software living in the ATMEL168? And what does it exactly do?

I'm planning on buying more bare bones ATMEL chips with the ISP to program it but my research is coming up with a lot of talk about the boot loader without specifying what it actually does.

The bootloader is software in the microcontroller that allows programming using an ordinary asynchronous serial interface ("RS-232") rather than the special parallel or serial methods used by a dedicated device programmer.
